Can cost segregation offset your W-2 income?

Usually not — rental losses are passive and get suspended against wages. One exception changes that, and it turns on two facts about your property and your calendar. Check yours in about a minute.

In most cases, no. Rental real estate is passive under IRC §469, so a cost segregation loss is suspended and carried forward rather than applied against your salary. The exception that works for people with full-time jobs is the short-term-rental treatment: where the average period of customer use is seven days or less and you materially participate, the activity is not a rental activity for §469 purposes, and losses may be nonpassive and potentially available against other nonpassive income including wages, subject to your other limitations.

Three things have to line up

  1. 1. Short-term-rental treatment. The average period of customer use is generally seven days or less. Total rental days divided by number of stays.
  2. 2. Material participation. You meet one of the seven tests in Treas. Reg. §1.469-5T(a). Your spouse's hours count toward yours.
  3. 3. Cost segregation. An engineering-based study reclassifies qualifying components into 5, 7 and 15-year lives, which is what produces the accelerated depreciation in the first place.

Which test do your hours meet?

Four of the seven tests can be checked from a few facts. The other three turn on information a form can't collect, and this tells you which those are rather than treating them as failed.

What this looks like on one property

One property, its own facts. Yours will differ — the point is the shape, not the number.

The property. A $750,000 furnished cabin bought as a short-term rental, placed in service in 2026. Average guest stay of four nights. The owners self-manage through a booking platform, use a cleaner between stays, and logged 240 hours between them across listing management, guest communication, restocking, maintenance and turnovers. The cleaner logged 90.

Participation. 240 hours is more than 100 and not less than the 90 logged by any other single individual, so on those facts the owners appear to satisfy test (3). They keep a contemporaneous log, which is the part that actually matters if the position is ever examined.

The study. An engineering-based cost segregation study identifies the 5, 7 and 15-year components — appliances, furnishings, floor coverings, decorative lighting, paving, landscaping, exterior lighting — and produces a component-level depreciation schedule their CPA files from. How much accelerates depends entirely on what the property is made of, which is what the study exists to determine.

Cost segregation moves deductions forward; it does not create new ones. On sale, the accelerated 5- and 7-year portion is recaptured at ordinary income rates and only the real-property portion is capped at 25%.

Common questions

Can a W-2 employee use cost segregation to offset their salary?

Not by default. Rental real estate is passive under IRC §469, so rental losses are suspended and carried forward rather than applied against wages. Two routes change that: the short-term-rental treatment, where the average period of customer use is seven days or less and you materially participate, and Real Estate Professional Status. The short-term-rental route is the one that is realistic for someone working full time.

Why can't I use Real Estate Professional Status if I have a full-time job?

Real Estate Professional Status requires more than 750 hours in real property trades or businesses AND more than half of your total personal service time. Someone working a full-time job in another field would have to spend more time on real estate than on that job, which is why this route is uncommon for this audience.

How many hours do I need for material participation?

It depends which of the seven tests in Treas. Reg. §1.469-5T(a) you rely on. The two most common for short-term rental owners are more than 500 hours in the activity, or more than 100 hours where your participation is not less than any other single individual's. Spouse hours count toward yours under §1.469-5T(f)(3).

Does using a cleaner or property manager disqualify me?

Not automatically, but it matters for the 100-hour test, which requires your participation to be not less than any other single individual's. If a cleaner or co-host logs more hours than you do, that test is unavailable and you would need to rely on another, such as the 500-hour test, which ignores what anyone else does.

Is 100% bonus depreciation available?

Current IRS guidance ties the permanent 100% additional first-year depreciation allowance to qualified property acquired after January 19, 2025, subject to further requirements. A taxpayer may elect 40% instead for the first tax year ending after that date. Both the acquisition date and the placed-in-service date matter, so confirm both with your CPA.

What happens when I sell?

Whether the trade is worthwhile depends on your holding period and tax position.

I already own the property. Is it too late?

No. Form 3115 allows a change in accounting method that catches up missed depreciation in the current year without amending prior returns. Eligibility turns on the depreciation method used across your filed returns, not on a purchase-year cutoff.
